Prices are cheap. For example, the Flamingo Hotel in Costa del Sol for 3 nights in March is £114. That works out to £19 (US $26) per night per person for 2.

Only on the private room market... and mostly flashpackers. Unless they could operate hotels for less than dorm prices, which I doubt.
Easyhotel itself has rooms(!) for 25EUR per night in Budapest. We sell our rooms for 30-35EUR during winter and we are not a hotel, although our revenue / m2 is around the same level.
If this business model would be widespread, the upmarket hostels would be heavily injured, IMHO.

Ah, pessimist! There´s one under construction near Westbahnhof in Vienna... 100 rooms, opening December 2009. I will be able to tell you very soon how much the upmarket hostels will be injured.

Being pessimist is always better than being an optimist: You can either be right or things could turn even better than you thought! :D
However, I'm rather realist in this matter... those empty hotels don't want to close down... so if their clientele go to hostels instead, they'll do anything to get them back.
We have a phrase: A swallow (the bird, not the other one :rolleyes:) doesn't make summer. So one or two hotels won't make a trend. We'll see what's gonna happen.

Easyjethotels.net is just a re-branded version of the Hotelopia booking engine, easyHotel.com on the other hand are easyJet's own hotels that I expect will be sold via the yield-management pricing model used for their airline.
I don't think it will be a big threat to hostels, although cheap motels like Formule 1 are probably one reason why there are very few hostels in French cities like Bordeaux, Lille, Lyon or Toulouse.
